    While every investor wants to find a good company at a good value, it’s not always so easy to find the good company at the good value. The market value of a company can drop below its intrinsic value for a variety of reasons, such as market sentiment and economic uncertainty, or for temporary business problems. 

    By knowing what these opportunities are, investors can make more informed decisions rather than indulge in the noise of the market. If you are interested in value investing for the first time or searching for undervalued value stocks, the first step is to learn the basics.

     

    A Low Share Price Doesn’t Always Mean a Bargain

    The biggest mistake made by novice investors is assuming that cheap stocks are a good value. In fact, a low stock price could simply be an indicator of financial issues, not a good investment. In value investing, the emphasis is on the relationship between the market price of a company and its intrinsic value. 

    If a financially healthy business is trading below what its long-term fundamentals suggest it is worth, it may represent an opportunity worth investigating. This stimulates investors to look at business quality, not just price.

     

    Financial Fundamentals Tell a Bigger Story

    It is crucial to know the company’s financial condition before determining whether a stock is under-priced or not. There are a number of signs that can help:

    • Revenue growth
    • Earnings consistency
    • Free cash flow 
    • Profit margins
    • Return on equity

    Overall financial success can be a sign that a business is viable and can survive economic downturns. Investors should not look at just one of the financial indicators and should instead consider several of the financial indicators in conjunction with each other.

     

    Valuation Ratios Help Compare Companies

    Valuation ratios can be helpful in deciding if the market value of a company is reasonable in comparison to the company’s financial results. Many investors who are looking into undervalued value stocks use the various valuation metrics as a place to start their fundamental analysis.

    The most frequently used metrics are:

    • Price-to-Earnings (P/E) ratio
    • Price-to-Book (P/B) ratio
    • Price-to-Sales (P/S) ratio
    • Enterprise Value-to-EBITDA (EV/EBITDA)

    These ratios are even more significant when they are contrasted with the industry averages, historical company performance and similar companies in the same industry.

     

    Challenges Can Create Opportunities

    Markets often react quickly to disappointing earnings reports, economic uncertainty, or industry-specific news. In some of these situations, the responses drive share prices down beyond what might be warranted by the company’s long-term fundamentals.

    Not all declines are opportunities, but it’s crucial to the value investor to tell the difference between the short-term and the long-term. During times of uncertainty in the markets, patience and research can offer a huge benefit.

     

    Long-Term Investment Mindset

    A successful value investor probably won’t get rich overnight. The markets may not always recognise the true value of a company, and patience is an essential element of the investing journey.

    Successful investors spend their time learning about business performance and examining financial statements and the valuation of the business on a regular basis, rather than searching for short-term price movements.
